Is it possible to fit a Velineon 3500 in a Boss 302 Mustang VXL? If it fits, do I need to change the ESC from the 3M to the 3S?

Yes it will fit...just search on YouTube "big block revo, summit, slash, etc." and yes you will have to switch to a 1/10 scale esc but I'm not sure the 302 body will havenough clearence to fit but it should
The body will clear the motor. The 3S ESC is large... very large... not sure if that will fit under the body without some creativity.

That depends on which mount you have now.
If you currently have a VXL setup, you will need a different mount (listed below). Also, if you have the VXL setup, you will be going slower with the same gearing and voltage after you install the 3500. Handling will be much worse as well.
Stock drive shafts can survive with proper settings.
The 3S only accepts up to 3S voltage, hence the name. Therefore, it will not accept two 2S in series, or 4S.
The different mount:
$8 Motor Plate (7380)
$4 Gear Cover/Hardware (7379)
$10 Motor Mount (7360)
$10 Rx Cover (7024x)

New style (for big block) is on top.
Unless you have an OLD 16th, you probably have the new style box.

70 in a 16th Rally with a 3500 is going to be very difficult to achieve. By my calculations (which could be off) it would take MORE than 6S voltage to hit 70 when running the 3500 with a 31 tooth pinion and a 45 tooth spur and everything else stock.

I know they do. A pede 4x4 with stock gearing can cruise right by my street machine rustler on 31/76 gearing because of the bigger tires. It makes me mad every time.
